    Sounds like the PCM can't tell what position the encoder motor is at. Crawl under there and check the harness on the transfer case. Clean it real good then see what happens.     As long as the gears are still good the cost for parts isn't high. You can get a good quality rebuild kit with Timken bearings for under $150. Make sure you get the new locking tabs for the spanner nuts from an 07+ truck (cheap at GM dealer... tell them 07+, don't let them source the old style)...
